Video: Income Ceilings and 'Test Plan' Results Tutorial
Video Transcript
here I have two plans one with a ceiling
0:04
on the income and one without we're
0:05
looking at the plan that doesn't have a
0:07
ceiling and we can see the test plan
0:10
results are 73% of the time above 27
0:13
below average above almost 50% best case
0:17
almost double but if I put a ceiling in
0:21
uh and the ceiling here is 10% above
0:23
plan um I can see best case I'm 10%
0:26
above plan as expected um average
0:30
you know not 50% but 9% um but
0:34
interestingly fewer just slightly fewer
0:37
but fewer scenarios are above plan um
0:40
than when I didn't have a ceiling so
0:42
what's going on
0:43
here well this plan is really simple it
0:46
just has a taxable account I think it's
0:48
$5
0:49
million
0:51
um and here I'll switch it to the one
0:53
with no
0:55
ceiling and it's flat so just inflation
0:58
adjustments throughout nothing fancy
1:00
going on here at all there's no social
1:01
security there's no
1:04
anything so let's look at the global
1:05
financial crisis um both plans
1:08
experience the exact same thing a
1:10
reduction from about 2009 to 2017 then
1:13
they go up but the one without a
1:17
cap goes up in 21 the other one doesn't
1:22
um and it it caps out here so what's
1:25
going on when we look at test plan and
1:28
the overall results
1:30
those overall results are
1:32
saying what is the total income in each
1:36
of these scenarios over the life of the
1:38
plan the way that we get to total income
1:41
is we say how much income did you get at
1:43
different times we mortality adjust
1:46
those so that income early on matters
1:48
more than income later on because you're
1:50
more likely to be alive early on and
1:52
people simply they don't like delayed
1:54
gratification right but higher income
1:57
later on can do a little bit to
1:58
counteract lower come early on so this a
2:01
perfect example the total income for the
2:04
blue line is higher than the total
2:06
income for the yellow line uh so having
2:09
no ceiling on the income results in a
2:12
higher kind of total lifetime income
2:14
score for this particular scenario now
2:19
test plan runs lots of these scenarios
2:22
um and that's going to mean that in some
2:24
cases it looks like about 3% of the
2:27
tests um not having a ceiling is enough
2:30
to flip a below plan to an above plan so
2:34
even though that higher income might
2:35
come a little bit later in the plan um
2:38
but in some cases it could be quite
2:39
early in the plan that because you don't
2:41
have a ceiling you get higher income and
2:43
that can counteract lower income later
2:45
in the plan so having a ceiling on a
2:48
plan um won't necessarily uh improve the
2:53
above
2:54
below um results here in fact you you
2:57
would almost expect them almost always
2:59
to to to uh to decrease the number of
3:02
scenarios above plan because that uh
3:06
that that ceiling is not allowing you to
3:09
kind of counteract those low income
3:11
periods that doesn't mean putting a
3:13
ceiling doesn't have any value but the
3:15
value you would typically see would be
3:16
in the Legacy side um so here for
3:19
example no cap and my we're looking at
3:24
this in uh in today's dollars so
3:26
inflation adjusted best case uh seven
3:29
6.7 worst case
3:35
350,000 if I go to the income ceiling
3:38
and go to Legacy now best case 33
3:41
million worst case is still pretty
3:43
similar so that's where you would see
3:46
the impact of the the ceiling basically
3:49
by by putting in a ceiling you're
3:51
shifting uh the the value of the plan
3:54
into Legacy from
3:56
income so I hope this helps if you're
3:58
seeing this kind of thing in your plan
4:00
uh let us know if you have any other
4:02
questions
